If you are using UFE Standard don't worry. That option is not available in that version.

Not for 3D Gameplay. 3D Gameplay's hit and hurtboxes are limited by the use of spheres only. The 2D templates (specially those with rectangular hitboxes) might cause glitches like what you are seeing. Chances are your characters's hitboxes are incorrectly positioned in the 3D stage and are most likely pushing one another to the other side of the screen. Take a look at your Scene view, that might confirm it.
Sorry, I know I have to write and make a video about this feature and all the current guidelines to use it ASAP. Right now the best course of action is to reverse engineer the templates contained within the folder "_3DFighter".

That is correct. You can use that feature to make it so a character can still jump or crouch by pressing up/down even in a 3D environment. Toggle it to have the character move by pressing and holding up and down (Speed under Character Editor -> Physics -> Move Sideways) or untoggle to have the standard 2D controls.
You can use this feature to have a different type of gameplay: Where you still play a 2.5D game, but you can have moves that double tapping up or down makes the character dash around the z axis. If I'm not mistaken Ethan (under the "_3DFighter" folder) have that kind of control. Try it out.
